Best Debt Funds

Debt funds are taxed at slab rate now, so pick one by holding period rather than return — and know when a fixed deposit beats it.

Pick a debt fund by how long the money is staying, not by last year’s return. Since the tax rules changed, debt funds no longer beat a bank deposit on tax, so the old case for holding them has gone. What remains is real but narrower. You are taxed only when you redeem, you can exit any day without a penalty, and no TDS is deducted at source for a resident investor. That makes debt funds the better home for money with an uncertain date on it, and the deposit better for money with a fixed one.

How are debt mutual funds taxed now?

At your slab rate, whatever the holding period. This is the single most important fact on the page, and it changed the category permanently.

Source: our tax data as of 17 August 2026. So a taxpayer in the 30% bracket keeps roughly 70 paise of every rupee a debt fund earns. That is the same treatment a fixed deposit gets.

One difference survives, and it is worth money. Fixed deposit interest is taxed on accrual, year by year, even though you receive it at maturity. A debt fund is taxed only when you sell. Over several years that deferral is a genuine, if modest, advantage.

Which debt fund suits which holding period?

Match the fund to the date you need the money. Every mismatch in this table is a way people lose money in a product they thought was safe.

SEBI defines these categories in its circular on categorisation and rationalisation of mutual fund schemes, numbered SEBI/HO/IMD/DF3/CIR/P/2017/114 and dated 6 October 2017. Each category has a stated portfolio band. We are not printing those bands here from memory. Read the scheme information document, which must state the band the fund is bound by.

Why is a gilt fund not the safe option?

Because “no credit risk” is not the same as “no risk”. A gilt fund holds government securities, so it will be repaid. What it will not do is protect the value of your units in the meantime.

Bond prices fall when yields rise, and long-dated bonds fall hardest. A gilt fund can post a negative return over a year without anything going wrong. The repo rate stood at 5.25% on 5 August 2026, unchanged at the August meeting with a neutral stance. An investor buying a gilt fund today is taking a view on where that goes next, whether they realise it or not.

What do you actually check before buying a debt fund?

Four things, and none of them is the star rating. First, the portfolio. Open the monthly factsheet and read what the fund holds. If you cannot recognise the issuers, that is information.

Second, the credit quality mix. A corporate bond fund earning noticeably more than its peers is taking more credit risk, not managing better. Third, the expense ratio, because in a category earning single-digit returns, half a percent of cost is a large share of the outcome. Always compare the direct plan.

Fourth, concentration. A fund with a large share in one issuer carries that issuer’s risk, however good the average rating looks. India has seen this play out, and the losses fell on retail investors who thought they had bought a safe product.

Should you use a debt fund or a fixed deposit?

Use a deposit when you know the date and the amount. Use a debt fund when you do not. That is the honest split, and it is now mostly a liquidity decision rather than a tax one.

A deposit gives you a contracted rate and DICGC insurance of ₹5 lakh per depositor per bank. On our rate table dated 15 August 2026, the best small finance bank deposits paid 8.00% for general depositors and 8.50% for senior citizens, against 6.45% at State Bank of India. Those are contracted returns, not estimates, which no debt fund can offer.

A debt fund gives you same-week access without a breakage penalty, no TDS for residents, and taxation only on exit. For an emergency fund or for money awaiting a decision, that flexibility is worth the uncertainty. Frequently asked questions

Are debt mutual funds safe?

Safer than equity, and not risk free. They carry credit risk, where a borrower fails to pay, and interest rate risk, where prices fall as yields rise. Liquid and overnight funds carry the least of both. Corporate bond and gilt funds carry meaningfully more. Nothing in the category is insured the way a bank deposit is.

Do debt funds still get indexation benefit?

No. For debt funds bought on or after 1 April 2023, gains are taxed at your slab rate with no indexation and no separate long-term rate, per our tax data as of 17 August 2026. Units bought before that date follow the older rules, so check your purchase dates before you assume anything about an old holding.

Which debt fund is best for one year?

Look at ultra short or low duration categories rather than at a specific fund’s past return. Over a one-year horizon, the difference between funds in the same category is usually smaller than the difference in their credit risk. Choose the one with a portfolio you can read and a low expense ratio in the direct plan.

Is there an exit load on debt funds?

It depends on the scheme, and liquid funds commonly apply a small graded load in the first few days. The scheme information document states it. This is one place where a fund’s own document is the only reliable source, because loads differ between two funds in the same category.

Can a debt fund give a negative return?

Yes. A rise in yields marks down the value of the bonds a fund holds, and a longer-duration fund falls further. A credit event does the same, abruptly. Investors who treat debt funds as a savings account are the ones who sell at the bottom of exactly that move.
